									<h6 class="ContractJESK0"><strong><span lang="EN-US">What is a liquidation preference?</span></strong></h6><p class="Justified"><span lang="EN-US">The fundamental idea of corporate law is that shareholders are entitled to the economic value of a company (whether through a liquidation, distribution of dividends or the proceeds of a sale) in proportion to the amount that they contributed to the company. Yet shareholders can, and often will, agree on arrangements that deviate from this principle. This is the so-called liquidation preference, colloquially also known as the ‘waterfall’.</span></p><p class="Justified"><span lang="EN-US">The liquidation preference determines who gets paid first when a company is sold, merged or wound down. In mature companies, this preference is usually also applied to dividends, but that is often not relevant in the start-up phase. Including a liquidation preference makes sure that preferred shareholders (often investors) are preferred over holders of ordinary shares (often founders and employees). Liquidation preferences come in different forms, and understanding their terms is crucial. </span></p>								</div>

For start-up companies this is usually a money multiple (such as 1x or 2x) but there are also other metrics, such as a fixed yearly percentage of the invested amount.</span></p><p class="Justified"><span lang="EN-US">Liquidation preferences can be either participating or non‑participating. </span></p><p class="Justified"><span lang="EN-US">With non‑participating preferred shares, an investor is only entitled to the agreed return. Once the preference is paid, the remaining proceeds are distributed to the other (ordinary) shareholders. Usually, it is agreed that if the return on investment that follows from the waterfall is lower than the return of the other shareholders, the preference shareholders may convert into ordinary shares and receive pro-rata returns. </span></p><p class="Justified"><span lang="EN-US">With participating preference shares, investors also first receive their preferential proceeds. But in this case, they continue to share in the remaining proceeds alongside ordinary shareholders on a pro-rata basis after they have received the preferential proceeds. </span></p><p class="Justified"><span lang="EN-US">Depending on the structure and exit value, preferred shares can therefore significantly reduce – sometimes even eliminate – the payout available to ordinary shareholders.</span></p>								</div>

									<h6><strong>How Liquidation Preferences Work: A Detailed Example</strong></h6><p>Here is an example illustrating two investors who each have a 1x participating liquidation preference, but who have different seniority levels. You will see the various shareholders receive different returns as the exit value increases.</p><p>In our example Investor 1 invested € 500,000 and Investor 2 invested € 700,000. Furthermore, the preferred shares of Investor 1 are senior, meaning they are repaid first. As the exit value rises, Investor 1 initially recovers its full € 500,000 before Investor 2 receives anything. Investor 2 only receives (part) of its investment once Investor 1 has recovered its full € 500,000 investment.</p><p>After both investors have been fully repaid (which requires an exit value above € 1,200,000), the founders begin to receive their portion of the proceeds. In our example the investors were granted participating liquidation preference rights. Therefore, they continue to enjoy an additional pro-rata return on their shares.</p>								</div>

An overly investor‑friendly preference structure can have unintended consequences. This is where setting up a smart holding structure comes into play.</p><p>A holding structure generally consists of at least two layers:</p><ul><li><strong>The Holding (HoldCo or parent company)<br /></strong>This is the company that carries out little or no operational activities itself, but manages the assets and usually holds the intellectual property. 									<p>Through such a holding structure, the ownership of assets (such as real estate, intellectual property, or shares in OpCo) is held by the holding and thus separated from the operational risks in the OpCo. In the event of an OpCo bankruptcy, the assets in the holding remain protected and do not form part of the OpCo&#8217;s bankrupt estate.<br /><br />Another significant advantage of this structure is the flexibility it provides for future investments, sales, or restructurings. Different OpCos can operate different businesses, allowing risks to be spread and enabling separate businesses to be sold separately with ease. Investments can be attracted at various levels, which is sometimes less effective when all business activities are consolidated within a single company.<br /><br />Furthermore, setting up such a structure offers various tax benefits (due to the participation exemption), for example, ensuring that all proceeds from the sale of that subsidiary are received tax-free by the HoldCo, before being distributed to shareholders—or reinvested in new OpCos!<br /><br />Because the intellectual property rights (such as software, brands, designs, know-how, etc.) are housed in the HoldCo and the OpCo needs these rights to carry out its activities, a bridge must be created between the two entities to make this possible. This bridge is the license agreement.<br /><br />A license agreement is a legal document that specifies that the operating company receives certain rights to use something owned by the holding and how the OpCo may use these rights. These rights can include:</p><ul><li>The right to use a brand name</li><li>Access to software or technology</li><li>Use of copyrighted material</li></ul><p><br />At the same time, you want all new intellectual property rights to be transferred to the HoldCo. Through royalties (compensation for the use of intellectual property rights), revenue can be distributed within the group in a fiscally advantageous manner.<br /><br />Establishing a holding structure with a separate HoldCo and OpCo can be beneficial from the outset, but it can also be implemented at a later stage—though this does involve certain complexities, including fiscal considerations.<br /><br />A license agreement is not a luxury but an essential part of a well-structured startup. It provides legal certainty, protects valuable assets, and makes your business more attractive to investors at a later stage. It’s fast and easy &#8211; no notary needed, and you can start operating as soon as you’re registered at the Dutch Chamber of Commerce (<em>KvK</em>). This way of transfer is the easiest, as it involves no notarial deed and only an asset purchase and transfer agreement and some separate transfer requirements (which are required to be undertaken in the other scenario’s too, if any). The assets are transferred at fair market value, and the resulting gain (e.g. from goodwill or revalued assets) is subject to immediate income tax. If the value of the contribution exceeds the nominal value of the shares, the surplus is treated as share premium (<em>agio</em>) and added to the company’s share premium reserve. This route is similar in outcome to a sale of assets, but structured as a contribution rather than a sale. In cases involving multiple shareholders contributing assets of unequal value, it is recommended to maintain ‘ring-fenced’ share premium reserves per shareholder to avoid unintended value transfers.  Also in this case, it is best used only in case value of the assets are limited given the possible tax implications.</p>								</div>

The business is contributed onto the shares of the new BV at book value. Taxation on reserves and goodwill is deferred: the BV takes over the book values and continues the business without immediate tax consequences. Prior approval from the Dutch tax authorities is required. This rollover is particularly attractive for entrepreneurs seeking to incorporate their business while maintaining continuity, however it comes with certain restrictions, such as the takeover of assets at book value, retention of profit entitlement, timely completion within 15 months, and potential retroactive taxation if shares are sold and transferred within three (or in some cases 5) years.</p>								</div>

									<p><strong>Common pitfalls</strong></p><p>First of all, one needs to understand that your assets and debts (and, those of a sole proprietorship and partly that of a VOF) are not owned by a BV, and vice versa. The assets and liabilities are strictly separated, which is the very purpose of a BV to shield oneself from company risks.<br /><br />Furthermore, underestimating the role of legal formalities in this process creates problems; founders sometimes believe that because the business consists of “just them”, and they can easily declare as of tomorrow that the business belongs to the BV. In practice, you need a transfer instrument, and failing to legally transfer specific contracts, IP rights or licenses can lead to ownership issues, unenforceable agreements, or even personal liability.</p>								</div>

									<p><strong>As a rule of thumb, use a B.V. if your startup wants to start doing business and wants to raise funds. It generally shields you from liability and investors are willing to invest in it.<br /><br /></strong>A BV (<em>Besloten vennootschap</em>) is a private limited company. This means that it is a legal entity with shares, one or more shareholders and one or more directors (which may be the same person(s)). Shareholders provide the funds, directors manage the company on behalf of the shareholders and other stakeholders (think of employees, or suppliers and clients). The company is a legal entity, that has its own property and debts, and its own rights and obligations. So, all assets acquired by the company, such as the business itself, are owned by the BV, and not the shareholders and directors. And the company is liable for the debts, so when the company obtains a bank loan, the bank by default does not have a claim against the shareholders or directors.<br /><br />That is the very purpose of a BV: to limit liability of its shareholders and directors (‘limited’ company). And it does, except for exceptional circumstances. This enables the entrepreneur to take business risks, with the worst-case scenario that the company may go bankrupt, but that there is no more liability or loss to the shareholders and directors than the loss of investments.<br /><br />From a legal perspective, when entrepreneurs start taking risks that they cannot afford or insure, then it is recommendable to incorporate a BV. Sometimes that is from day one, sometimes this comes later. Accountants generally would advise you to wait, as BV’s lack tax benefits that partnerships (<em>maatschap, VOF or CV, </em>see below) or sole proprietorships (<em>eenmanszaak</em>) may have. Another reason to incorporate a BV. is to attract investors by offering them shares.<br /><br />The shares of the company offer the shareholders control rights and economic rights, although it may be organized differently. Control by voting in the general meeting of shareholders, setting the agenda, obtaining information from the board of directors in that meeting, and even by starting corporate litigation if needed. Economic rights include the right to dividend (if the general meeting decides to pay dividend and the company can afford it) and the return on sale of the shares.<br /><br />Incorporating a B.V. is done by a civil law notary (although legislation is being prepared to incorporate online). The company is governed by its articles of association, which are part of the incorporation package. It contains the rules that govern the relationship between the company and its shareholders (the basic control and economic rights) and organizational rules, such as the type of shares, how to transfer shares, who may represent the company, how to decide in board meeting and general meetings and how to dissolve the company. It follows the general lines of the law.<br /><br />Startups do well to also conclude a shareholders agreement, to agree on additional rules that apply between themselves and sometimes also the company: think of matters for which increased approval is required, a conflict resolution mechanism, and the possibility for investors to arrange an exit.<br /><br />Playing around with the articles of association and the shareholders agreement makes the organization flexible: to a certain extent, parties may tailor the company to individual wishes, for example to make it look (and work) pretty much like a UK or US style limited company. Of course, the Dutch legal framework will still apply, but its nice for foreign investors to feel at home to a certain extent.<br /><br />The BV is recognizable and usable for investors, Dutch or foreign, and therefore the standard form for startups that seek financing. Both for equity (shares) financing since the shares look and work as expected, and for debt financing as the company may provide security. Share transfer is done by the notary, which is less familiar to investors from common-law countries, which comes with some additional costs and red tape, but at the same time that process provides some benefits to all parties involved (foremost: certainty that monies are received and shares are transferred with correct application of the law) and in practice does not cause an issue.<br /><br />The B.V. comes with incorporation costs and upkeep costs, the latter foremost being the costs of your accountant as you have to file annual accounts. Running a business in another legal form will however also require you to keep your accounting in order for which you may need an accountant too, so the additional costs of drawing up the accounts may be limited in the beginning.<br /><br />Other legal forms to run a business offer less certainty against liability, are less familiar or are more restricted.<br /><br />Partnerships, such as the <em>maatschap, </em>the <em>vennootschap onder firma</em> (<em>V.O.F.</em>) and the <em>commanditaire vennootschap (C.V.) </em>do not shield its partners from liability, and lack the simplicity of ‘ownership through shares’. They are often used in the beginning of running as business, often to save costs or because the founders do not want to think of the way of structuring the organization yet. However converting the partnership to a limited company often costs money too and may make it more complicated that starting from day one.<br /><br />The public limited company (<em>naamloze vennootschap, or N.V.) </em>is similar to the BV, but less flexible and requires a starting capital of EUR 45.000. It is the prime legal form for listing your shares to the public market (<em>initial public offering, or </em>IPO; although the BV may sometimes be used as well), and often B.V.’s are converted into N.V. at a later stage.<br /><br />The Dutch foundation (<em>stichting</em>) is often used alongside a B.V., for special purposes such as employee participation, protecting certain material assets as escrow entity, or for idealistic purposes where profit is not a goal of the company. It is not very flexible, has no shares (or owners for that matter) and does not allow profit distribution, which make is unsuitable for most startups as their prime vehicle.<br /><br />The cooperation (<em>cooperatie</em>) is in fact an association with members. It is a legal person, that can shield liability of its members, and is quite flexible to organize. It does not have shares, which makes it less attractive for investors in general, although the membership may resemble shares to a certain extent. The tax treatment of cooperations is different than for B.V., primarily regarding the tax neutral pay out of distributions. The cooperation is less known and therefore not often used, but may be an interesting legal form if distributable financial profit is less important that non-financial gains (e.g. environmental benefits, or costs saving by collective purchasing power).</p>								</div>

									<p><strong>Anti-dilution protection</strong></p><p>The anti-dilution protection clause comes in different flavors, such as conversion or issue rights calculated on the basis of full ratchet, fixed percentage or narrow based or broad based weighted average. Each of these compensate the investor for its dilution in case of a subsequent down round, to more or less extent. If Investor A has acquired the preferred shares against EUR 10, and within half a year the company needs funding again and issues shares to Investor B against EUR 7.50, one may feel sympathetic towards the Investors A of being compensated a bit – if he had not invested, the company may not have survived in the first place, but now the second investor seems to profit. Also, you could even say that the company was overvalued when Investor A stepped in.<br /><br />Both arguments may be valid but only hold up for a limited period of time. Investors (should) take into account risks of downtimes when investing in startups, and will – if all works out well – be compensated by significant returns for taking those risks. It should also not be expected that the original valuation on which Investor A stepped in holds up any longer after a certain period of time – rapid growth and uncertain valuation is the very nature of startups.<br /><br />It is thereof justified to limit the duration of anti-dilution protection rights. Another reason for limiting such preferred right in time is that it can deter potential investors at the moment when their investment is needed more than ever, to safeguard the continuity of the company. Striking a balance is necessary to protect against dilution without impeding the company&#8217;s future, in high and low times.</p>								</div>

									<p><strong>Liquidation preference</strong></p><p>Investors argue that they require liquidation preference to protect their investments. This may be valid – to a certain extent &#8211; in case the company fails. Yes, investors should also include risks in their valuation, but their funds are used by others (founders) to try and grow a company, and also pay their wages. From this perspective it can make sense that after paying off the debts of the company, the remaining funds are first paid out to the investors. Non-participating preference limited to the invested amounts that prefers payout in case of actual liquidation, insolvency or limited returns upon exit may thus be justified.<br /><br />However, there is no need to be first if there are sufficient returns upon exit. Founders have done the work to bring the company to that high valuation, and early investors without liquidation preference have run greater risks to get to exit in the first place. It seems unfair for them to bear the entire responsibility for potential losses while later investors are partially protected and take a larger piece of the cake (or even the entire cake) if the company did well. They are all in the same boat, so it is reasonable to share pro-rata each of the parties’ contributions, as expressed in the nominal shareholdings.<br /><br />Investors should also not underestimate the precedent they set to later investors: if Investor A demanded participating liquidation preference 1x, then Investor B will also require at least the same if not higher, and often at a preferred rank. In the end, liquidation preferences are stacked high, requiring much higher exit values before everyone is satisfied, including the founders who will be last in line. Will those founders still want to work hard for these investors, if their payout becomes out of reach more and more? Participating liquidation preference should therefore not be on the investors term sheet, and early investors should definitely not be the first to introduce these preferred rights.<br /><br />All in all, a balanced approach is needed to safeguard both investors and founders when including preferred rights on the term sheets.</p>								</div>

									<p>One of the most challenging tasks when starting your startup is the legal structuring. To address, here are some key do&#8217;s and don&#8217;ts for structuring your business, focusing on the sole proprietorships (<em>eenmanszaken</em>) and the general partnership (<em>VOFs</em>). A separate blog will be focussing on the limited liability company (<em>Besloten Vennootschap</em>, or <em>BV</em>), since in practice, nearly all startups that aim for growth will soon need a BV structure in the long run for reasons like limiting liability, attracting investors, or setting up a proper holding structure.</p><p>But before reaching that stage, every startup with a single founder will, by default, start out as a sole proprietorship. Legally and financially, a sole proprietorship does not exist: there is no distinction between the founder and its business, it offers no liability protection and is not suitable for attracting investors. The only difference is that you can get a registration as the trade register (<em>KvK</em>) and a VAT number. Then again, with that you can start right away with minimal red tape. Sole proprietorship generally also has some financial benefits over limited companies if revenues are not so high yet (~EUR 150k or less).</p><p>Startups with multiple founders will start out as a VOF (V<em>ennootschap Onder Firma</em>). Contrary to a sole proprietorship, the VOF is recognised by law. Up- and downsides are similar to the sole proprietorship: it offers a simple, cost-effective and flexible structure that works well in the early phase of a startup, especially when two or more people start working together before there’s enough revenue or investment to justify forming a BV, similar financial benefits apply when revenue levels are still relatively low, but on the other hand each founder is jointly and severally liable (<em>hoofdelijk aansprakelijk</em>) for the VOF’s debts, including those which have arisen under the management of prior partners – all creditors may address each partner individually for collection of the full amount of the VOF’s debt.</p><p>Being a partnership, the legally defined VOF can come into existence automatically even without a written agreement, just because of the fact that two or more people start working together with the intention to make a profit. Although there is a legal framework for VOFs in place, that framework leaves enough uncertainty to rely on. It is therefore highly recommended to put the terms of your collaboration in a written VOF agreement to prevent discussions.</p>								</div>

									<p><strong>What to include in the VOF agreement?</strong></p><p>A solid VOF agreement is essential. It sets out what each founder contributes, how profits are divided, and how to deal with exit scenarios, liability, and decision-making. Without it, founders may face legal or financial surprises down the line. The agreement should at least provide rules on the following topics:<br /><br /></p><ul><li><strong>Contributions by each partner</strong><br />Partners may contribute cash, time, equipment, etc. How much is everyone contributing, and how does this translate to the allocation of profit and debts? Contribution can also be dynamic (e.g. by applying the Slicing Pie model)</li></ul><p> </p><ul><li><strong>Profit and debt distribution</strong><br />The allocation of profit and debts does not necessarily follow pace with each partners’ contribution, as long as multiple partners (versus a single partner) share in the profits. By contrast, one partner may carry all debts of the VOF.</li></ul><p> </p><ul><li><strong>Authority to represent the VOF</strong><br />Each partner is fully authorised to sign everything on behalf of the VOF. Partners may agree otherwise, and register joint authority with the Trade Register.</li></ul>								</div>

									<p><strong>Termination clauses and exit arrangements</strong></p><p>If nothing is arranged, the VOF will cease to exist when a partner steps out. All operations then need to be ceased, and all assets need to be distributed. Generally this is not desirable, so partner better arrange for a mechanism that ensures continuity of the business if one of the partners wants to stop.</p><p>Although not legally required, we strongly recommend drafting at least a basic VOF agreement from the outset. It helps prevent misunderstandings and protects both parties, until the time comes to transition to a BV structure. By then it is possible to convert your VOF into a BV, with the assistance of the civil law notary and sometimes your lawyer.</p><p>When do you want to transition into a BV structure then? Financially and legally there may be different trigger moments. It may be financially interesting to maintain your sole proprietorship or VOF until approximately EUR 150,000 revenue is generated. Legally, as a BV generally shields you from liability, you should ask yourself whether you are willing to take the financial business risks with the sole proprietorship or VOF: does that new contract you are signing with your customer carry with it a potential liability that you can and are willing to cover from personal funds, or can you get it insured? Or do you prefer to have that liability land with the BV if needs be? Also, converting your VOF into a BV becomes more challenging if the value of the business increases. Lastly, since financially speaking the distinction between the company and the partners in a sole proprietorship or VOF is near to none, investors tend to not be very willing to invest in anything other than a BV.</p><p>Please reach out if you want to discuss your situation on the best way to structure your startup!</p>								</div>
